    On-chain analysis of cryptocurrencies often relies on exchange reserves: they show how many coins are currently held in the wallets of centralized platforms. This metric is useful, but it needs to be interpreted carefully: reserves work better over a horizon of weeks and months, and sharp spikes on a single exchange often turn out to be technical wallet migrations rather than real demand or sales.

    • Exchange reserves are most reliable for medium- and long-term market assessments.
    • A significant change in balance on one platform does not always indicate an influx or outflow of capital: sometimes an exchange simply transfers funds to new addresses.
    • One of the strongest bullish signals occurs when stablecoins enter exchanges while BTC and ETH are withdrawn from them.

    What is On-chain and On-chain Analysis

    On-chain in cryptocurrency refers to everything that happens directly on the blockchain and is recorded in its public ledger: transfers, fees, sender and receiver addresses, creation of new blocks, movement of tokens between wallets. Such data is stored in a distributed manner, and the transmission of information is confirmed by the network, making it verifiable through blockchain explorers.

    On-chain analysis is the study of this data to understand how market participants behave. It helps assess supply and demand, notice large movements of coins, track wallet activity, see accumulation or sale of assets, and check whether the market picture aligns with what is happening on the blockchain.

    On-chain transactions enter the blockchain and are visible on the network. Off-chain transactions occur outside the main chain: for example, within an exchange, a payment channel, or through an over-the-counter deal. Typically, off-chain transfers are faster and cheaper, but they are less transparent to external observers. On-chain transfers, on the other hand, are easier to verify, but they depend on network congestion and fees.

    Key Metrics and Practical Applications

    • Active addresses show how many wallets are participating in the network over a selected period. An increase in activity often indicates heightened interest in the asset.
    • Transaction volume helps understand how much value is passing through the network. It is important to look not only at spikes but also at sustained dynamics.
    • The average transaction size shows whether small retail operations or large capital movements predominate.
    • Coin age helps see whether old reserves are moving. If long-dormant coins suddenly enter exchanges, this signal should be checked particularly carefully.
    • Hashrate reflects the computational power of the network in Proof-of-Work blockchains and helps assess its stability.
    • Exchange reserves show how many coins are held in the wallets of centralized platforms.
    • Funding Rate, MVRV, Open Interest, and trading volumes help verify whether on-chain signals contradict the sentiment in the derivatives and spot markets.

    In practice, on-chain metrics are best applied step by step: first, determine the trade horizon, then select 2-4 suitable indicators, check them across several timeframes, compare with news, and only then make a decision. For example, a decrease in BTC reserves on exchanges looks stronger if stablecoins on exchange wallets are simultaneously increasing, while the Funding Rate remains moderate.

    The 1% rule in cryptocurrency is a risk management principle: in any trade or investment idea, do not risk more than 1% of your capital. This is necessary so that a series of poor decisions does not push an investor out of the market and force them to close positions in panic.

    On-chain analysis also helps combat financial crimes. By tracking the movement of funds, one can search for suspicious chains of transfers, link addresses to fraudulent schemes, monitor attempts at money laundering, and check whether funds are passing through wallets associated with sanction risks.

    Where to View Exchange Reserves and Flows

    For analyzing reserves, several major services are most commonly used. They collect data from the blockchain, label exchange addresses, and show how balances change across individual platforms and the market as a whole. This helps understand whether participants are preparing to sell cryptocurrency or, conversely, moving assets to storage.

    When comparing platforms by tasks, the picture looks like this.

    • CryptoQuant: Convenient for tracking exchange reserves and flows across individual platforms, including Binance, Coinbase, Kraken, and OKX. Available features include Exchange Reserve, Inflow, Outflow, Net Flow, panels for USDT, USDC, and DAI, alerts for large movements, and analytical notes. The free plan is limited to basic charts and data delays.
    • Glassnode: Suitable for deeper analysis of Bitcoin and dozens of other assets. The service shows Exchange Balance, divides participants into cohorts like whales, retail investors, long-term and short-term holders, and also assesses the age of coins that are entering exchanges. Free access is significantly limited.
    • Coinglass: Helps quickly view the current BTC balance on major exchanges: Binance, Coinbase, Bitfinex, Kraken, OKX, Bybit, and others. The service shows the dynamics of reserves over time, allows comparisons of changes across two platforms, and offers a practical free plan.
    • Nansen: Useful when you need to look not only at reserves but also at wallet behavior, token flows, and the activity of major participants.
    • IntoTheBlock: Focuses on ready-made indicators for assets, address activity, holder concentration, and flows to exchanges.
    • Santiment: Combines on-chain data with market and social signals, making it convenient for checking sentiments around an asset.

    Why Reserves Sometimes Distort the Picture

    On-chain analysis has its limitations: data may be updated with delays, exchange and fund addresses are not labeled immediately, some transactions occur off the exchange order book, and private tools and internal transfers can obscure the real meaning of fund movements. Therefore, any signal is better verified through multiple metrics rather than read in isolation.

    Technical Migration of Wallets

    Exchanges regularly restructure their internal infrastructure: they create new cold wallets, transfer funds to updated multi-signature addresses, and change security settings. For an algorithm, such a transfer may appear as a large Outflow from a known address, and then as an Inflow to a new address that has not yet been labeled.

    Analytical platforms constantly update their address databases, but the delay can vary—from several hours to several days. Therefore, a sudden drop in reserves on one exchange should not automatically be interpreted as a mass withdrawal of coins by investors.

    Large Transactions Off the Exchange Order Book

    Institutional participants—hedge funds, corporations, and sovereign funds—often buy and sell cryptocurrency through over-the-counter (OTC) channels. Such OTC transactions occur directly between parties or through specialized desks like Cumberland, Circle Trade, and B2C2, bypassing the usual exchange order book.

    As a result, a significant transaction on the blockchain may not affect exchange wallets at all. For the reserves metric, such activity will remain almost invisible, although it can seriously impact the balance of supply and demand.

    News That Breaks On-Chain Logic

    On-chain data describes actions already taken by market participants. They cannot anticipate sudden external shocks. In June 2023, when the SEC filed lawsuits against Binance and Coinbase, Bitcoin fell faster than on-chain indicators could form a clear warning signal.

    A similar effect can be caused by a ban on crypto mining in a major jurisdiction, sanctions against a specific exchange, or unexpected restrictions on stablecoins, including discussions about banning interest accrual on such balances. In such moments, the market can turn around regardless of how reserves looked a day before the news.

    Proof of Reserves: Why Exchanges Need to Prove Asset Existence

    In November 2022, FTX collapsed — at that time, the second-largest cryptocurrency exchange in the world by trading volume. It later emerged that the platform secretly used client funds to cover losses related to the Alameda Research hedge fund. Clients lost billions of dollars, and the exchange's founder, Sam Bankman-Fried, was found guilty of fraud.

    For the crypto industry, the collapse of FTX was as pivotal a moment as the bankruptcy of Lehman Brothers was for traditional finance in 2008. After that, transparency ceased to be a pleasant addition and became a mandatory requirement. Thus, Proof of Reserves (PoR) became a standard for many large exchanges, although different platforms apply it in various ways. For example, Coinbase, as a public company, undergoes a classic audit instead of publishing PoR based on a Merkle Tree.

    Proof of Reserves is a procedure through which a cryptocurrency exchange proves that it has enough assets to cover client balances. This can involve an independent auditor or a cryptographic verification mechanism.

    Technically, client balances are compiled into a data structure called a Merkle tree. Each node is an encrypted hash of information about an individual user's balance. These hashes form the Merkle root, which aggregates liabilities to clients. Simultaneously, the exchange discloses the addresses of its wallets, and their balances can be verified through blockchain explorers like Etherscan.

    If the amount of assets in the exchange's wallets equals or exceeds client liabilities, the platform passes PoR. However, it is important to remember the limitations. Such a report shows the state at a specific date and does not guarantee that funds were not moved after the verification. Additionally, PoR does not always account for loans, off-balance sheet positions, and margin obligations. Theoretically, an exchange could temporarily borrow funds to pass the audit. Therefore, regulators are increasingly calling for a full audit, not just proof of reserves.

    How to Combine Reserves with Other Metrics

    Exchange reserves are rarely worth using in isolation. It is much more useful to look at them alongside other indicators: this reduces the risk of misinterpretation and clarifies what is happening in the market.

    Exchange reserves and Funding Rate. The Funding Rate is the rate that longs pay to shorts or vice versa in the perpetual futures market. If BTC reserves are decreasing, this appears to be a bullish signal. However, if the Funding Rate is sharply positive at the same time, there may be too much leveraged long positions in the market. In such a situation, even a shortage of coins on exchanges does not protect against cascading liquidations of long positions.

    Exchange reserves and MVRV Ratio. MVRV shows the ratio of market capitalization to realized capitalization — that is, to the average price at which coins last moved. If reserves are falling, and MVRV is significantly above 1, for example, in the range of 2.5-3, the average holder is sitting on substantial paper profits. Even with an outwardly bullish picture, the risk of profit-taking remains high.

    Exchange reserves and flows. A strong signal appears when stablecoins flow into exchanges, BTC and ETH are withdrawn from exchanges, and the Funding Rate remains moderate. This indicates that buyers are bringing in liquidity, sellers are reducing supply on platforms, and the market does not yet appear overly heated.

    What Investors Should Remember

    • Exchange reserves perform best over the horizon of weeks and months.
    • Data may be updated with a delay, and individual large transfers can easily create false signals.
    • It is more important to look at not just one point on the chart, but at the sustainable direction of movement.
    • For stablecoins, an increase in reserves on exchanges is usually considered a bullish sign: participants gain liquidity for purchases.
    • For BTC, Ethereum, and altcoins, an increase in reserves may indicate preparation for selling.
    • Reserves should be compared with the news background: a sharp change in the balance of one exchange may be a transfer of funds between the platform's internal wallets.
    • One should not build a trading strategy based on a single metric.
    • It is useful to combine reserves with Funding Rate, MVRV, Open Interest, and trading volumes.
    • For a broader picture, one can consider the behavior of tokens on the blockchain, demand for NFTs and DeFi, as well as data from analytical platform APIs.
    • Exchange reserves are more of a compass than a navigator: they show the direction but do not chart the course.

    The decision on how to act with a specific asset is made by the investor themselves.
